John is an employee real estate agent who has never owned any property but he
believes that the Town Council is looking to purchase an old run down motel site on
which to build a new kindergarten. John has no experience in the motel business but
he offers the owner of the motel $300,000 for the site which is about half the land
value. The current owner is desperate to sell and agrees to the sale.
Just after John becomes the owner of the motel there is a large flood which causes
extensive damage to the motel buildings. As a result of the flood it is now very
unlikely that the local council would be interested in the land for a kindergarten.
Consequently, John decides to demolish the building (cost $50,000) and sell the site
as a caravan park. While cleaning out the office he discovers documents indicating
that the land has access to large qualities of natural underground hot water which
can be economically used for the production of pollutant free electricity. Using this
information John personally negotiates with a green energy company to sell them
the property for $1 mil.
Required: Ignoring capital gains tax, discuss whether the receipt from the sale of
the property constitutes ordinary income. Where appropriate, support your
answer with legislative and case authority.
